The Relative Strength Indicator is a momentum oscillator developed by J. Welles Wilder that compares the magnitude of recent gains to recent losses over a set period. The resulting value oscillates between 0 and 100, giving traders a quick read on whether an asset might be stretched too far in one direction. Rather than predicting direction, the RSI measures the velocity of price movement and the likelihood of a pullback or bounce.

Wilder introduced the RSI in his 1978 book "New Concepts in Technical Trading Systems," and the indicator has remained a core tool for technical analysts ever since. It is most commonly applied to daily charts, though the same calculation can be used on any time frame, from hourly to weekly.
How the RSI Calculation Works
The RSI starts with average gains and average losses over a lookback period, which Wilder set at 14 by default. Each day, the indicator updates a smoothed average: the prior average gain multiplied by 13, plus the current gain, divided by 14. The same smoothing applies to average losses. The relative strength factor is the ratio of average gain to average loss, and the RSI itself is 100 minus 100 divided by 1 plus that relative strength factor.
Because the formula uses smoothed averages rather than simple ones, the RSI reacts to recent price changes while retaining some memory of older moves. Traders who want a more responsive signal can shorten the lookback period, though shorter settings also produce more false readings.
Overbought and Oversold Thresholds
The most common use of the RSI is to identify potential reversal zones. A reading above 70 is widely considered overbought, suggesting the asset has rallied strongly and may be due for a pullback. A reading below 30 is treated as oversold, flagging a price that has fallen sharply and could be poised to recover. These thresholds are not automatic sell or buy signals; they simply mark zones where momentum has become extended.
In strong trends, the RSI can remain above 70 for an extended period during a rally or below 30 during a sustained decline. Reading the indicator in context of the broader trend is therefore essential, rather than acting on every crossing of these lines.
Divergence as a Leading Signal
One of the most respected applications of the RSI is divergence. Bullish divergence occurs when price makes a lower low but the RSI makes a higher low, indicating that selling pressure is weakening. Bearish divergence appears when price makes a higher high while the RSI makes a lower high, suggesting momentum is fading despite the new price peak.
Divergence often precedes a trend change, but it is not a precise timing tool. A divergence can form early in a correction, and the price may continue moving against the trader for a period before reversing. Combining divergence with other signals, such as support or resistance breaks, improves reliability.
Failure Swings and Centerline Crossovers
A failure swing is a more structured RSI pattern. A bearish failure swing happens when the RSI rises above 70, pulls back, then fails to reach the prior high before dropping below its recent trough. A bullish failure swing is the mirror image, with the RSI falling below 30, rebounding, and failing to reach the prior low before turning up again.
Centerline crossovers, where the RSI moves above or below 50, also carry information. A move above 50 suggests bullish momentum is dominant, while a drop below 50 indicates bearish momentum is in control. These crossovers are most meaningful when they occur alongside a breakout or breakdown of a key price level.
Using the RSI with Other Tools
Because the RSI is a standalone momentum measure, it works best when paired with other forms of analysis. Trendlines, moving averages, and volume confirmations help filter out weak signals. For example, an RSI oversold reading that coincides with a bounce off a long-term moving average and a spike in volume provides a stronger setup than the RSI signal alone.
The RSI is also frequently combined with the MACD or with price action patterns such as flags and wedges. Each pairing brings a different blend of speed and reliability, and the right combination depends on the asset being traded and the trader's time horizon.
Limitations and Common Misuses
The RSI does not predict how far a price will move, only that a move may be running out of steam. In a powerful trend, the indicator can remain overbought or oversold for weeks, and traders who fight the trend based solely on RSI readings will often be stopped out.
Another limitation is that the RSI performs differently across assets. Highly volatile names tend to produce more frequent extreme readings, while stable large-cap stocks may rarely touch the 70 or 30 levels. Adjusting the lookback period or using asset-specific thresholds can address this, but it requires testing and a clear understanding of the underlying price behavior.
Applying the RSI Across Time Frames
Day traders often watch the RSI on 5-minute or 15-minute charts to catch intraday momentum shifts, while swing traders rely on the daily RSI for entries and exits over several days. Weekly and monthly RSI readings are useful for identifying major turning points in a market cycle. The calculation is identical across time frames; only the data fed into it changes.
Using multiple time frames together, such as checking that a daily RSI divergence aligns with a weekly trendline break, adds a layer of confirmation that single-time-frame analysis lacks. This multi-frame approach is one of the most practical ways to integrate the RSI into a complete trading plan.
