RMBS pricing relies on cash flow models that project principal and interest payments under a range of interest rate and prepayment scenarios. Market Liquidity and Transparency

RMBS pricing can vary significantly across venues. Agency RMBS issued by Fannie Mae, Freddie Mac, or Ginnie Mae tend to be more liquid and transparent than private-label RMBS, which often trade infrequently and at wider bid-ask spreads. For private-label deals, investors frequently rely on third-party pricing services that aggregate dealer quotes and recent execution data.

The 2008 financial crisis exposed serious weaknesses in RMBS pricing infrastructure. Many securities that were assumed to be low-risk because of top-tier ratings turned out to be far more vulnerable to housing downturns and borrower defaults. Since then, regulatory reforms have improved disclosure requirements, including loan-level data repositories that allow investors to see the composition of pools rather than relying solely on summary statistics. Despite these improvements, pricing RMBS remains a skill-intensive exercise that depends on both quantitative models and qualitative judgment about the housing market.

Risks Embedded in RMBS Valuations

Every RMBS price embeds assumptions about the future that may not hold. Credit risk, prepayment risk, extension risk, and liquidity risk can all cause actual performance to diverge from model expectations. Housing price declines can trigger higher default rates, particularly in pools with high loan-to-value ratios or weak borrower documentation. Conversely, a stable or rising market can keep defaults low while prepayments accelerate, forcing investors to reinvest at lower yields.

For portfolio managers, RMBS pricing is not a one-time calculation but an ongoing process. Positions are marked to market daily or weekly, and the assumptions feeding the models are updated as rates change and new housing data becomes available. The difference between a model price and a trade price can reveal where the market is pricing risk that the model has not yet fully captured, making RMBS pricing both a technical and a behavioral exercise.
